The drop-down menu determines in which of the four corners the PiP will be displayed.  When the PiP track is selected with the radio button on the left side, clicking on one of your source files will insert it as a PiP in the scrubber position.

Per your #1, Windows shows a separate volume mixer for Pinnacle Studio when I open the sound mixer, so it's possible for this to be off but other programs still playing normally.
